The check engine light is telling you something is wrong with engine control systems, thus poor fuel mileage. Trac off light is telling you something is wrong stability control systems. Two separate systems, but both systems use the diagnostic port for trouble codes now. So have the codes pulled, that will give you a spot to start with diagnosing the trouble.

Can you drive with the traction off on a 2012 Toyota Yaris is it bad for your car or do I need to turn it on

Yes you can drive it with it off, in fact some makes have a button to manually turn it off. But like every thing else you should get it fixed if in rare surcomstance you should need it you have it operational. My rig has the button, and I live on a hill that quite steep and when it gets wet my traction control will kick in when I drive out of my driveway and start pulling the hill, I can feel it work and there is also a light comes on that say a traction control active, it also will work in the snow if I don't have the 4X4 engaged.
